How Do I Calculate The Tax Benefits of Starting a Home Based Business?

Each of these expenses are tax deductible. Consider this a checklist of small business tax write-offs.

And remember, some of the deductions in this list may not be available to your small business. Consult with your tax advisor or CPA before claiming a deduction on your tax return.

The cost of advertising and promotion is 100 percent deductible. This can include things like:

  • Hiring someone to design a business logo
  • The cost of printing business cards or brochures
  • Purchasing ad space in print or online media
  • Sending cards to clients
  • Running a social media marketing campaign
  • Sponsoring an event

However, you cannot deduct amounts paid to influence legislation or sponsor political campaigns or events.

Business Use Of Your Car

Do you use your vehicle for business? If you use your vehicle solely for business purposes, then you can deduct the entire cost of operating the vehicle. If you use it for both business and personal trips, you can only deduct the costs associated with business-related usage.

There are two methods for deducting vehicle expenses, and you can choose whichever one gives you a greater tax benefit.

  • Standard mileage rate. Multiply the miles driven for business during the year by a standard mileage rate. For miles driven in 2021, the standard mileage deduction is $0.56 per mile. In 2022, it is $0.585 per mile.

  • Actual expense method. Track all of the costs of operating the vehicle for the year, including gas, oil, repairs, tires, insurance, registration fees, and lease payments. Multiply those expenses by the percentage of miles driven for business. Note that you cannot switch from the actual expense method to the standard mileage method on the same vehicle.

Both methods require that you track your business miles for the year. You can keep a detailed log of your business miles, use an app to track your trips, or reconstruct a mileage log using other documents, such as calendars or appointment books. If you keep a mileage log, clearly document the miles driven, time and place, and business purpose of your trip.

Note that you cannot count the miles driven while commuting between your home and your regular place of business. These costs are considered personal commuting expenses.

How To Claim Home

To be able to claim any home-based business tax deductions, you must:

  • be a registered business owner or independent contractor and
  • pass the exclusive use test
  • In simple terms, you have to be able to show that the space in your home is dedicated and regularly used to conduct business.

    So while your living room or bedroom may be a comfy place to work, it would not qualify.

    Note that there are exclusions to the exclusive use test for businesses that either hold inventory and samples or use their home as a daycare.

    Business Travel And Vehicle Expenses

    As an entrepreneur, youre probably mobile.

    If you use your vehicle to transport packages , meet with clients, or carry out any other business operations, you have a range of business expenses you can choose to claim.

    When your vehicle is used exclusively for business purposes, you can deduct the full expense of its operation. But if you use it for both business and personal purposes, youll need to calculate the percentage of the cost of operation that applies to business.

    You have two options for claiming a business mileage deduction:

    • The standard mileage rate deduction, as of 2017, is $0.535 per mile. Track this throughout the year with an app like MileIQ, and check the relevant IRS page every financial year in case the rate has changed.
    • The entire cost of what you paid in vehicle costs over the course of the yearincluding fuel, maintenance, and repairs.

    Other travel expenses you incur in the course of doing businessparking fees, cab fares, or conferences tickets, for examplecan be claimed.

    • software purchased to use for your business
    • traveling and meal expenses related to business

    Generally, you are engaged in business in a district when you:

    Beginning April 25, 2019, if you are required to be registered with CDTFA, whether located inside or outside California, and you meet the $500,000 threshold, you are engaged in business in every district in California, whether or not you have a physical presence in those districts.     Here’s an example. Let’s work with Miguel,a small business owner,to help him determine his home office deduction.

    Miguel already has a copy of Form 8829,Expenses for Business Use of Your Home,as well as the instructions to complete Form 8829.

    To start let’s look atPart 1, Part of Your Home Usedfor Business. First,Miguel needs to determine the area of his home usedregularly and exclusively for his business and enterthat number on line one. That would be 250 square feet.

    So he enters 250.

    Next he would enter the total area of his homeon line two and that would be 2500 square feet.

    So he enters 2500.

    Now divide the area of his home used for businessby the total area of his home. That is,divide line 1 by line 2 and enter the resultas a percentage on line 3. 250 divided by 2500comes to 10 percent.

    Because Miguel is not operating a homeday care business, he can skip lines 4,5,and 6.

    Instead he re-enters the percentage from line 3on line 7. And that’s it. Miguel has completed part 1.

    With Part 1 completed,we’re now on to Part 2. In Part 2 we’ll calculateMiguels allowable deduction.

    We start with line 8 where Miguel will enter the amountfrom Schedule C line 29 plus any gain derivedfrom the business use of his home and shownon Form 1040 Schedule D, Capital Gainsand Losses, or Form 4797,Sales of Business Property, minus any loss from the tradeor business not derived from the business useof his home and shown on Schedule D or Form 4797.

    But don’t write in that number yet.

    Which Method Is Better For My Business Vehicle: Standard Mileage Or Actual Expense

    It depends on the vehicle-related expenses that you have incurred during the year. If youve spent significant money on maintenance , car inspections, and registration, then it may be more beneficial for you to use the actual expense method.

    On the other hand, if youve paid minimal expenses in the year or driven many miles for business, then the 56 cents per mile in 2021 may provide a larger expense deduction. Its also simpler because you dont need to keep detailed records of all your expenses. If you have kept all of your expense records, it is always beneficial to check your total expense deduction under both methods.

    Home Repairs And Maintenance

    You may also be able to deduct home repairs and maintenance performed on your place of residence, but only for the part of your residence that is used exclusively for business purposes. According to the IRS, an example could include painting or repairs only in the area used for business, like a new coat of paint or replacement flooring in your home office.
