Deduction Of Medically Necessary Home Improvements

You may qualify for a medical expense deduction if you install special equipment in or make modifications to your home for medical reasons. Common examples of medically necessary upgrades to a home include adding ramps, widening doorways, installing handrails, lowering cabinets, moving electrical outlets, installing lifts or elevators, changing doorknobs, and grading the ground to provide access to the home. Costs for the operation and upkeep of these upgrades are also deductible as medical expenses if the upgrade itself is medically necessary. However, improvements that simply make your home more elderly-friendly aren’t deductible if they’re not medically necessary.

There are some limitations, though. You have to itemize on Schedule A to claim the deduction, and you can only deduct medical expenses that exceed 7.5% of your adjusted gross income. The deduction is also reduced by any increase in the value of your property. So, for example, if you spend $50,000 to install an elevator, and that increases your home’s value by $40,000, you can only deduct $10,000 . And, again, the upgrade must be for a medical reason.

The First-Time Homebuyer Act of 2021 is designed for low- and middle-income households, and meant to build long-term wealth through real estate. It isnt geared toward house-flippers or real estate investors.

Therefore, buyers who use the home buyer tax credit and change their primary residence or sell within four years of purchase will realize a tax liability based on how long they held their home.

  • Sell or move within Year 1: Repay 100% in taxes / $15,000
  • Sell or move within Year 2: Repay 75% in taxes / $11,250
  • Sell or move within Year 3: Repay 50% in taxes / $7,500
  • Sell or move within Year 4: Repay 25% in taxes / $3,750

There are exceptions to the repayment rule.

One exception states that home buyers who sell their home within four years to a non-relative, and whose real estate gains are less than their tax liability, must only pay their real estate gains.

For example, if you received a $15,000 credit when you bought your home, and sold your home to somebody related to you in the first 12 months, and made five thousand dollars on the sale of your home, your tax repayment amount would be $5,000.

There are other exceptions, too, including exceptions for death, divorce, and certain military transfers.

How Do You Qualify As A First

First-time homebuyers are typically buyers who are buying their first primary residence, but various programs apply different criteria. Being considered a first-time homebuyer doesnt necessarily mean that you’ve never owned a home before.

For example, the National Mortgage Database defines a first-time homebuyer as someone who hasnt owned a home in the last seven yearsbut some programs consider you a first-time buyer if you havent owned one in three years. The U.S. Department of Housing and Urban Development uses the three-year rule, and if youre married and buying a home together, only one of you has to meet this requirement.

HUD allows some exceptions to this rule. Youll qualify as a first-time homebuyer with programs that follow HUD rules if youre a single parent or displaced homemaker and youve owned a home with your former spouse. You can also qualify if you owned a home that wasnt permanently affixed to a permanent foundation, such as a trailer.

When Can You Receive The $15000 Tax Credit

If passed into law, eligible first-time home buyers would automatically receive their tax credit, with no action needed beyond the filing of a tax form. And, for homeowners whose tax bill is less than $15,000, the extra amount would be paid via direct deposit.

The program applies to all homes purchased beginning January 1, 2021. There is no end date specified, and the $15,000 tax credit could become permanent.

Capital Gain Exclusion When Selling Your Home

The IRS has a special gift for you when you sell your home: You probably won’t have to pay taxes on all or part of the gain from the sale. Your home is considered a capital asset. Normally, you have to pay capital gains tax when you sell a capital asset for a profit. However, if you’re married and file a joint return, you don’t have to pay tax on up to $500,000 of the gain from the sale of your home if you owned the home for at least two of the past five years, lived in the home for at least two of the past five years, and haven’t used this exclusion to shelter gain from a home sale in the last two years. So, for example, if you bought your home five years ago for $600,000 and sold it for $700,000, you won’t pay any tax on the $100,000 gain if all the exclusion requirements are satisfied. Any profit over the $500,000 or $250,000 exclusion amount is reported as capital gains on Schedule D .

Caution: When you sell your home, you might have to pay back any depreciation you claimed for a business use of your home, first-time homebuyer credits if you purchased your home in 2008, or any federal mortgage subsidies you received.
